I am running a 1gb wired connection. However, sometimes I stream 16GB MKV. My simple question is: if I pause xbmc will it buffer while its paused? Therefore, if I leave it paused for a number of minutes before playing a movie I'll be sure not to experience buffering.

A little bit, but not a lot. XBMC uses RAM to buffer, and the ATV2 only has about 256 MB of RAM, IIRC.
