I have a ATI 4550 and turned on VSync but I still get tearing playing 1080 mkv's (h264). Is this more than likely a driver issue or xbmc issue?

Driver issue. Any time you get tearing, it's a driver issue. We can sometimes avoid it, but usually not. Best is to set it to Driver Select, and make sure your driver is setup correctly.
