Sorry I am an XBMC newbie. Unless I was dreaming it, I know I saw an option to delete the file after it was removed from the library. It was a second yes / no dialog box that displayed after the confirmation to remove from library. I cannot remember the exact text but basically it was asking if you wanted to remove the actual file. Now I am not seeing that second question.

Is there any way to remove a video from xbmc and delete it?

Yep, just enable file deletion. XBMC -> Settings -> Appearance -> File lists -> "Allow file renaming and deletion"

Then it will ask if you also want to delete when you remove from library.
