I have a usb dvd r/rw that is ONLY ever connected when I need to install XBMC on a new system....otherwise it just sits in a drawer. I couldn't get the usb option to work either...I just bit the bullet and spent the 50ish for the cd drive.
4 Xbox1's 500GB WD HD with XBMC-9.04.1-FIXED-BABYLON-T3CH (was PM3.HD 1080i but streaming larger files...PMIII in 720P)
2 Acer Revo 1600s 2gb ram 1.6 Ghz (yes, 1.6 single...sigh) -> Linux 2.6.31-16-generic #53-Ubuntu XBMC 9.11 R26018 (Influence 1080P)
Just started with DDS, one word, awesome!

TheDean - what usb version are you trying to install?
Try downloading the latest one from xbmcfreak.
I have never had a problem with the ones from there.

^ if memory serves right thats what i did for xbmc-9... i was so afraid of not being able to replicate it for xbmc-10 that i never downloaded the live iso. i just did a 'sudo apt-get install xbmc' to update to the latest version from xbmc-9 (i also did a dd image backup of the 2 gb drive for safe keeping).

are you guys using the xbmcfreak's version of 10.1? or you're using the regular 10.1?
