No, there's no issues using a microSD like with the RPi. The OS doesn't run off the SD.
There's no reason that I found that I would need the 500GB model, but perhaps if you were going to download large amount of apps and games you might need it. But if you were to use a 128GB microSD I think it would be hard to fill that up.
Personally, in my opinion since the HD is a spinning drive it's not worth having given the failure rate of spinning drives. If it had been a SSD or something like a WD Black2 drive (which has a SSD and HDD partition) then I would be more likely to recommend getting one, but that would make the cost much higher.
